In the eyes of American judicial system, it is very legal. The same argument can be used with CD Writers. Sure it can be used to break the law, that doesn't mean that writers themselves break it. In the US, people can develop, install, and sell mods. What gets them canned by the government is preloading software that makes use of Microsoft code, using the Xbox development kit, and preloading games. An Xbox can be modded and be legal in all ways, using an Open Source bios with an open source dash. It sucks compared to software made with an Xbox Dev Kit, but it is possible. Microsoft might not like it, but they can sue you if you do it.

Also the terms of agreement that you speak of is not the law ... it is an informal contract between you and the Manufacturer. You do not get slapped with a felony for breaking a handshake.
